Abstract: This paper tries to explain the sizable cross-province labor productivity differences in China documented from a novel data set. We provide empirical evidence that financial frictions in agriculture are severe and more so in poorer provinces in China. We develop a two-sector dynamic Roy model to quantify the effect of financial frictions on cross-province productivity differences. Quantitatively, financial frictions alone can account for a large portion of the observed productivity differences.
